No NAT is involved on the m0n0wall router since redirection occurs only
within the LAN subnet - no other interfaces should see the traffic
Here's the setup once again:
WAN

LAN--------192.168.1.254--|Router2|--172.16.1.1

Routing works correctly on Router2 - but traffic is never redirected to
it.
- Through static route on m0n0wall for 172.16.0.0/16 via 192.168.1.254.

Did you setup nat rules for the 172.X network? If not it will not work.
I have this setup running in several places and it does work, But you
have to use the enable advanced outbound nat and built the nat tables
for the 192 and 172 networks.
